SYDNEY, AUSTRALIA-A knife-wielding man stabbed three people, one fatally, in Australia's second-largest city on Friday in an attack police linked to terrorism.

He said: "Three people have been stabbed, unfortunately one of them is deceased at the scene".

"We are now treating this as a terrorism event", said Victoria Police Chief Commissioner Graham Ashton, who said the suspect was "someone that is known" to police through family connections.

It is understood the man stopped his auto on Bourke Street, not far from the Target store, and set it alight.

"Incredible work by police in Melbourne but also bystanders - one using a trolley to try subdue the man", Cyndi Lavrencic said. It said the man was "one of Daesh's fighters" and had responded to calls for attacks in countries that are part of the global coalition fighting the militants in Syria and Iraq.

Police later said the vehicle from which the slain suspect, a Somali national, had emerged, contained gas cylinders and was on fire when they arrived.

Later, a man was arrested after he was shot at the scene and taken to a hospital under police guard in a critical condition.

As police surrounded the man, two bystanders stood in to assist, one of which using his shopping trolley as a weapon.

Videos from the scene showed officers arresting the man on the sidewalk immediately after he was shot.

The body of a victim lay under a sheet on the street.

"I didn't realise everyone was running and that's when a really tall black guy was near the vehicle, but then someone was approaching the auto and he was checking to see if everyone was OK, and that's when the dark man stabbed the other guy and that's when I ran".

Victorian Premier Daniel Andrews led the online praise of the officers and the passers-by who "came to the aid of complete strangers".

The police cordoned off the area and warned people from coming near the area.

The message over the loudspeakers says: "This is Victoria Police, please evacuate the area".
